Tax Implications of Lease Extension

Understanding the Tax Impact Before You Extend

When a company grants a long lease, say a 999-year interest over a property to its shareholder or director, it creates a chain of tax consequences. The impact differs depending on whether the transaction is viewed from the company’s or the individual’s perspective.

Company’s Tax Position

a. Corporation Tax (Capital Gains Treatment)

If the lease is granted for less than market value, the company is treated as disposing of part of its interest at market value under section 17 of the TCGA 1992.

  • Any gain arising from the difference between the deemed market value and the property’s allowable base cost is chargeable to Corporation Tax on chargeable gains.
  • The company cannot claim a deduction for any deemed distribution or notional loss linked to undervalued transactions.

b. Stamp Duty Land Tax (SDLT)

Under FA 2003 Schedule 4 and 4A, connected-party transactions are assessed on market value, not just the actual consideration.

  • SDLT is calculated on the premium or market value of the lease, whichever applies.
  • If there’s genuinely no consideration (no rent and no premium), SDLT may not arise.

However, where consideration is non-monetary or understated, the market value rule ensures a fair charge.

Individual’s Tax Position

a. Income Tax on Benefits or Distributions

The treatment depends on why the lease was granted:

  • If granted by virtue of shareholding, HMRC will likely treat it as a distribution under CTA 2010 s1000, taxable as dividend income.
  • If granted by virtue of directorship, it’s viewed as an employment-related benefit, taxable as benefit-in-kind under ITEPA 2003.

The company, in either case, receives no corporation tax deduction for the value transferred.

b. Capital Gains on Disposal

When the individual (shareholder or director) later sells or transfers the leasehold interest, they may be liable to Capital Gains Tax on any profit made from the disposal.

  • If the lease was originally taxed as income, either as a dividend or a benefit-in-kind, the market value used for that income tax charge becomes the base cost for CGT purposes.
  • If the lease relates to the individual’s main home, Private Residence Relief (PRR) may reduce or eliminate the CGT liability.

FAQs

General queries by our clients related to Non Resident Landlord Return are answered here.

Do I have to pay tax when I extend my lease?

Extending a lease can trigger several UK property taxes depending on your circumstances. Stamp Duty Land Tax applies to premiums over £40,000, though exemptions may exist for surrender and regrant transactions. Capital Gains Tax can arise on the disposal element, but HMRC’s ESC D39 concession may remove the charge if conditions are met. Private Residence Relief can also provide a full exemption for main homes. We assess each case individually to minimise your tax exposure while completing your lease extension efficiently.

What is ESC D39, and how does it help with the lease extension tax?

ESC D39 allows qualifying lease extensions to be ignored for Capital Gains Tax purposes, preventing what would otherwise be a disposal and reacquisition. To qualify, the transaction must be on commercial terms, not part of a wider arrangement, involve no capital sum to you, and cover substantially the same property with similar terms except for rent and duration. We evaluate your lease terms and structure the deal to make full use of ESC D39 where possible.

How much SDLT do I pay when extending a lease?

The SDLT on a lease extension depends on the premium paid and how the transaction is structured. Premiums below £40,000 are generally exempt. For surrender and regrant arrangements with no additional premium, relief may be available under Schedule 17A. Where SDLT applies, the rates follow standard residential or non-residential scales based on the property type. Our specialists ensure your extension is structured to achieve both commercial objectives and SDLT efficiency.

What if my company extends leases for shareholders or directors?

When a company extends a lease to related parties, like shareholders or directors, special tax rules apply. The company must calculate any gains based on market value, even if they charge no premium. This can trigger corporation tax. If the lease is given at a lower price than the market value, it could lead to either Section 455 tax (33.75%) or dividend treatment. We help you plan and shape these corporate deals to ensure compliance and reduce tax liabilities.

Can I claim Private Residence Relief when I extend my lease?

PRR can provide a full Capital Gains Tax exemption on extensions involving your main residence, even if ESC D39 doesn’t apply. PRR generally covers the property you live in, with extra relief for the final nine months of ownership. The exemption applies to the disposal element of a lease extension and can eliminate CGT liability entirely. We assess your eligibility and timing to help you maximise available relief.
